Of course he didn't own all of the land in Bavaria -- what government ever owns all of the land it rules? You wouldn't NEED a government then, it would all be your private property. But there were always substantial fiscal estates (ducal, then royal) all around the territory.

The site where Munich is today was originally a collection of small farming villages and not a single city. Munich proper -- where the modern downtown is are Mariahilfsplatz -- was founded in the 12th century by a duke who put a bridge across the Isar River. The idea -- which was a success -- was to channel trade through there, bring revenue into the duke's treasury. The name (and the city's coat of arms to this day) means something like "the monks," probably meaning that a lot of the land around was church-owned so that monasteries were the landlords for many inhabitants.

A ruler doesn't need to own land in a place to start a city there -- all he needs to do is grant a charter to the inhabitants of the place granting them legal privilege as a city, the right to built a wall, hold a market, elect a town council, etc. If the location is a good one the city will grow on its own from there.
